What is a Financial Model?
Financial Model Definition
A financial model is a mathematical representation of a financial scenario. A financial model typically starts with a snapshot of the financial situation, then adds, or “models” financial activity for a scenario, such as cash flow in an inflationary environment. A financial model could be chalked on a blackboard, written on the back of an envelope, or even scribbled on a bar napkin. For our purposes, a financial model is developed on a Microsoft Excel spreadsheet. When planning a financial model, I’m more likely to scribble concepts, inputs, and thoughts on 3 x 5 note cards rather than bar napkins.
Financial Modeling Common Mistakes
Most financial modeling creations are ‘one size fits me’ creations that work for the modeler, but often don’t work well for the modeler’s colleagues, clients, and partners. Below are some common financial modeling mistakes that can be improved upon.
- Inputs are not intuitive.
- Variables are not easily identified.
- Key metrics do not jump off the screen at you.
- The model is ugly.
- The model uses unnecessary ink.
- The spreadsheet uses ‘hard-coding’ instead of a formula, preventing upstream visibility.
